Thought he could sit out a year if he didn't graduate.

The five years to play four rule still applies.  Next year will be Williams' fifth year, so if he sat out he would exhaust eligibility.

Is there some leeway if there was a medical redshirt involved? Or is that only if it occurs during the fourth year. . . .

One can apply for a hardship waiver only if two of the missed years are involuntary (typically injury related, but there can also be other extenuating circumstances).  Sitting out a year because of the NCAA transfer rules, while not voluntary, I don't think counts.
